Are Spin Master Corp.'s (TSE:TOY) Fundamentals Good Enough to Warrant Buying Given The Stock's Recent Weakness?

With its stock down 9.0% over the past month, it is easy to disregard Spin Master (TSE:TOY). However, stock prices are usually driven by a company’s financials over the long term, which in this case look pretty respectable. Particularly, we will be paying attention to Spin Master's ROE today.

So, based on the above formula, the ROE for Spin Master is:

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

To start with, Spin Master's ROE looks acceptable. Be that as it may, the company's ROE is still quite lower than the industry average of 29%. Moreover, Spin Master's net income shrunk at a rate of 8.7%over the past five years. Not to forget, the company does have a high ROE to begin with, just that it is lower than the industry average. Hence there might be some other aspects that are causing earnings to shrink. For example, it could be that the company has a high payout ratio or the business has allocated capital poorly, for instance.

That being said, we compared Spin Master's performance with the industry and were concerned when we found that while the company has shrunk its earnings, the industry has grown its earnings at a rate of 13% in the same period.

Is Spin Master Using Its Retained Earnings Effectively?

Spin Master doesn't pay any dividend, meaning that potentially all of its profits are being reinvested in the business, which doesn't explain why the company's earnings have shrunk if it is retaining all of its profits. So there might be other factors at play here which could potentially be hampering growth. For example, the business has faced some headwinds.

On the whole, we do feel that Spin Master has some positive attributes. Although, we are disappointed to see a lack of growth in earnings even in spite of a moderate ROE and and a high reinvestment rate. We believe that there might be some outside factors that could be having a negative impact on the business.
