The affordability of these shares can seem like a promising, low-cost way to enter the world of investing. However, despite their appealingly low prices, it’s essential to recognize the inherent risks and difficulties associated with these types of investments.

Let the Buyer Beware

A few cautionary words may be in order for anyone considering investing heavily in these kinds of stocks. Many investors may plan to make early gains and re-invest in more expensive and potentially more lucrative stocks, but due to the inherent dangers investing at this level can bring, they may never see that opportunity unfold.

The expectation of buying a large number of shares at a low price and watching the stock price soar is a lot more akin to dreaming of winning the lottery than a standard and sound investment strategy. Getting in on the ground floor of an undervalued stock is every investor’s hope, but it’s important to remember that investing — especially at this level — is inherently risky.

Before making a stock buy, it’s critical to do your due diligence, as stocks traded at these prices often experience higher volatility and greatly increased risk. As always, never invest more than you can afford to lose.

The relative absence of reliable information makes it extremely challenging for investors to make well-educated decisions or conduct proper research. Liquidity Issues

Low-priced stocks frequently suffer from liquidity problems. This means that even if you own thousands of shares, finding a buyer may be difficult at best and impossible in some cases. This lack of liquidity can lead to significant delays in executing trades and may even force investors to sell at a much lower price than they may have hoped for.

Delisting Risk

This may be the most serious issue in trading stocks valued under $5. Stocks that consistently trade below certain price levels risk being delisted from major stock exchanges. Exchanges like the NYSE and NASDAQ have minimum price standards, and if a stock consistently falls below that standard, it may face delisting. This can lead to even more severe liquidity problems and higher volatility as the stock moves to less regulated over-the-counter markets.

Increased Potential for Fraud

Investing in penny stocks can expose investors to an increased risk of fraud. These low-priced stocks are typically offered by smaller, less established companies. Because of their size or the relatively short time they’ve been in business, these companies aren’t always required to meet the kind of stringent regulatory standards faced by larger, more established firms.

Investors may have limited access to reliable, accurate and transparent information about such a company’s financials, making it easier for bad actors to engage in fraudulent activities. One common practice to be aware of is often called a “pump-and-dump” scheme.

This involves holders of a large number of shares of a low-priced stock artificially inflating the stock’s price through deceptive marketing or other means of market manipulation and then selling their shares at the peak price. This leaves the victims of such scams, innocent and unaware investors, facing significant losses when the value of the stock inevitably plummets.

Pennies Can Add Up to Dollars

None of these warnings are intended to dissuade you from investing in stocks priced under $5. They can be a great way to learn more about speculative investments and how to meaningfully understand market conditions and complexities, and some can potentially see high returns — it does happen from time to time.

As with any investment opportunity, think long and hard about your risk tolerance, conduct research as thoroughly as some of these options will allow, consider diversifying your holdings by spreading your investment capital across several different penny stocks and, as always, never invest more than you can afford to lose.
