Is IBI Group Inc.'s (TSE:IBG) Stock's Recent Performance Being Led By Its Attractive Financial Prospects?

Most readers would already be aware that IBI Group's (TSE:IBG) stock increased significantly by 16% over the past three months. Given that the market rewards strong financials in the long-term, we wonder if that is the case in this instance. Particularly, we will be paying attention to IBI Group's ROE today.

Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. Simply put, it is used to assess the profitability of a company in relation to its equity capital.

How To Calculate Return On Equity?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for IBI Group is:

22% = CA$18m ÷ CA$80m (Based on the trailing twelve months to June 2021).

The 'return' is the yearly profit. Another way to think of that is that for every CA$1 worth of equity, the company was able to earn CA$0.22 in profit.

What Has ROE Got To Do With Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. Depending on how much of these profits the company reinvests or "retains", and how effectively it does so, we are then able to assess a company’s earnings growth potential. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

IBI Group's Earnings Growth And 22% ROE

First thing first, we like that IBI Group has an impressive ROE. Even when compared to the industry average of 24% the company's ROE is pretty decent. The high ROE therefore is what most likely laid the ground for the decent growth of 20% seen over the past five years by IBI Group.

As a next step, we compared IBI Group's net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 33% in the same period.

Earnings growth is an important metric to consider when valuing a stock. The investor should try to establish if the expected growth or decline in earnings, whichever the case may be, is priced in. This then helps them determine if the stock is placed for a bright or bleak future. Is IBG fairly valued? This infographic on the company's intrinsic value has everything you need to know.

Is IBI Group Making Efficient Use Of Its Profits?

IBI Group doesn't pay any dividend currently which essentially means that it has been reinvesting all of its profits into the business. This definitely contributes to the decent earnings growth number that we discussed above.

Summary

In total, we are pretty happy with IBI Group's performance. Specifically, we like that the company is reinvesting a huge chunk of its profits at a high rate of return.
