Declining Stock and Decent Financials: Is The Market Wrong About Callaway Golf Company (NYSE:ELY)?

So, based on the above formula, the ROE for Callaway Golf is:

The 'return' refers to a company's earnings over the last year. One way to conceptualize this is that for each $1 of shareholders' capital it has, the company made $0.04 in profit.

Why Is ROE Important For Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Callaway Golf's Earnings Growth And 4.0% ROE

On the face of it, Callaway Golf's ROE is not much to talk about. Next, when compared to the average industry ROE of 32%, the company's ROE leaves us feeling even less enthusiastic. Although, we can see that Callaway Golf saw a modest net income growth of 11% over the past five years. We reckon that there could be other factors at play here. Such as - high earnings retention or an efficient management in place.

We then compared Callaway Golf's net income growth with the industry and found that the company's growth figure is lower than the average industry growth rate of 33% in the same period, which is a bit concerning.

In total, it does look like Callaway Golf has some positive aspects to its business. Specifically, its fairly high earnings growth number, which no doubt was backed by the company's high earnings retention. Still, the low ROE means that all that reinvestment is not reaping a lot of benefit to the investors.
